ARR: what is Annual Recurring Revenue?

5 min read · Updated on 1 July 2026
Definition ARR (Annual Recurring Revenue) is the annual recurring revenue of a business selling subscriptions. It is the primary KPI for a SaaS or recurring service: it measures the value of active contracts over 12 months, excluding one-off revenue (one-shot, setup, training).
The full entry
The essentials in brief
  • ARR = annual recurring revenue from a company’s subscriptions. SaaS KPI #1.
  • Formula: ARR = MRR × 12. Only counts recurring revenue, not one-off sales.
  • Difference with revenue: revenue includes everything (recurring + one-off); ARR isolates the predictable recurring base.
  • Monthly tracking: New ARR + Expansion ARR − Churn ARR = Net New ARR.
  • SaaS SME target: grow ARR by 100–200% per year in early stage, 30–50% in growth stage.
I How to calculate ARR?

How to calculate ARR?

The simplest formula:

ARR = MRR × 12

(MRR = Monthly Recurring Revenue, the monthly sum of active subscriptions.)

Example: an SME SaaS has 100 customers each paying €50/month.

  • MRR = 100 × 50 = €5,000
  • ARR = 5,000 × 12 = €60,000

If a customer pays €600/year upfront: ARR = €600 for that customer (annualised). If a customer pays €1,800 for 3 years: ARR = €600/year for that customer (smoothed).

What ARR does NOT include:

  • One-off setup fees (one-time installation costs)
  • One-off training sessions
  • Billed consulting hours
  • Exceptional revenue

This discipline is important to provide a predictable revenue picture—this is what investors and acquirers look at first.

Differences between ARR, MRR and revenue

MRR is more practical for monthly management; ARR is more strategic for external communication (boards, investors, valuation).

Total revenue remains the legal/tax indicator—but it says nothing about business predictability. €100k revenue with €80k one-off + €20k recurring is not the same as €100k with €90k recurring + €10k one-off. In the second case, you start the next year with €90k already secured.

III Tracking ARR evolution: N...

Tracking ARR evolution: Net New ARR

The Net New ARR is the monthly change in ARR. Formula:

Net New ARR = New ARR + Expansion ARR − Contraction ARR − Churn ARR

  • New ARR: new customers signed in the month (e.g. 3 new customers × €600/year = €1,800 new ARR).
  • Expansion ARR: upsells/cross-sells to existing customers (e.g. 5 customers upgrade from €50 to €80/month = (30 × 12 × 5) = €1,800 expansion).
  • Contraction ARR: downgrades by existing customers (switching to a cheaper plan).
  • Churn ARR: ARR lost from customers who cancel (e.g. 2 customers at €50/month cancel = (50 × 12 × 2) = €1,200 churn).

Tracking this breakdown monthly helps identify growth levers: if churn exceeds expansion, invest in customer success. If new ARR plateaus, invest in marketing/sales.

💡
Steering compass
Churn > Expansion → invest in customer success. New ARR plateauing → invest in marketing/sales. The monthly Net New ARR breakdown always tells you where to allocate the next euro.

IV Frequently asked questions

Answers to the questions we get asked most.

Does ARR apply to services as well as SaaS?

Yes. Any business with recurring contracts can track ARR: agencies with monthly retainer contracts, accounting firms with monthly billing, industrial maintenance providers with annual contracts. The only criterion: predictable recurrence. An SME that bills per one-off project does not track ARR—it tracks revenue and its order book.

How do you calculate ARR for a multi-year contract?

Annualise the total contract value. Example: a 3-year contract at €18,000 → ARR = €6,000/year. This is more prudent than counting the €18,000 upfront, as ARR predictability is what drives company valuation (an acquirer buys the future revenue stream, not the cash already received).

At what size should you start tracking ARR?

As soon as you have 5–10 recurring customers and at least 25% of your revenue is recurring, it becomes relevant to separate ARR (recurring) from total revenue in your reporting. This lets you measure the strength of your business model and communicate more clearly (banks, investors, partners). Good business management software displays ARR/MRR/Churn directly in its dashboard.
